I want to execute the command:

/apps/iw-home/bin/iwpt_compile.ipl -pt /default/main/2008_10_dev/WORKAREA/users/templatedata/ContentTypes/CATALOG/presentation/catalog_generatexml.tpl -iw_include-location /default/main/2008_10_dev/WORKAREA/users/templatedata/ContentTypes/CATALOG/data/en_US -ofile output/test.xml;

this creates an xml using the catalog_generatexml.tpl..
The requirement is xml should be generated on clicking a customised button..
this works fine with the system generate button..

While I doubt the need of doing this, typically there are better approaches, you can create a custom menu item that will do this. Read the TS UICG about adding custom menu items (a CGI) that then can kick off this process.
