Does anyone know if it is possible to:

Replace the instructional text (below the field) with the error message when the field is in an error state?

Is it also possible to highlight the error in RED during the error state?

Kinda.. Look at IWDatacapture.setMessage() in the FormAPI.

Is it also possible to highlight the error in RED during the error state?

You already get this by default with the "required" and "validation-regex" attributes in the DCT, though it won't look quite like your screenshot.
